Duels will be limited to towns. Both the challenger and the challenged must be in a town to initiate the duel, and when you return from the duel instance you'll be returned to town.
I'll see if we can do a preference to auto-decline duels (as in you never get the pop-up), it's a reasonable request.

Which also tells me that you can duel someone in a different port if you know their name.
One issue that I see with having to be in a port to duel is you won't know what ship the other player is using until you accept and show up in the instance. However, I prefer that to being able to create duels while in the open seas, that would be just too exploitable.

You are exactly right that you cannot create a duel in the open sea to prevent all the exploits that would create (oh I'm about to be attacked, /duel buddy).
When you are challenged to a duel you get a pop up dialog box that includes the Name, level, career and current ship of the challenger. If the challenger changes ships he cancels the duel invite.
